Bond Sell-off Reshapes Rate Expectations, High Yields Shift Tightening Pressure to Central Banks
On October 12, the global bond market sell-off is creating a "market-led tightening" effect: long-term bond yields are rising, increasing costs for mortgages, corporate financing, and high-yield bonds. Even though central banks have not raised interest rates again, financial conditions are already putting pressure on economic demand. The cumulative rate hike expectations implied by interest rate swaps in eight major economies have decreased from a peak of 717 basis points in September to about 539 basis points, a reduction of 178 basis points, reflecting that investors are beginning to assess the tightening effects of the bond market itself and whether this might reduce the necessity for further rate hikes by central banks.
However, the rise in yields is not solely due to policy expectations. The term premium on the U.S. 10-year Treasury bond has risen to about 0.98%, the highest since 2014, indicating that investors require additional compensation for holding long-term bonds; government financing needs, fiscal risks, and corporate AI infrastructure investments are collectively intensifying upward pressure on long-term bond yields. Although recent demand for U.S. Treasury auctions has improved and high yields are beginning to attract buyers, it is still insufficient to eliminate market concerns regarding the supply of long-term debt.
Inflation data will determine whether this tightening can replace further rate hikes. It is expected that the U.S. core CPI will rise by 0.227% in September, lower than August's 0.290%; however, gasoline prices are expected to rise by 9.3%, potentially pushing the overall CPI monthly rate up by about 0.58%. If core inflation cools while energy prices push up overall prices, central banks will face a dilemma of economic pressure and sticky inflation. St. Louis Fed President Bullard still believes that further tightening may be needed in the next six to nine months.
Therefore, the key is not just whether central banks will raise rates again, but how much the bond market has already tightened and whether high financing costs can truly cool demand. If the real estate market, corporate investment, and consumption gradually cool down, policy rates may not need to be significantly raised; however, if energy inflation spreads again, bond market tightening may occur simultaneously with further rate hikes by central banks, putting greater cumulative pressure on the economy.
