Federal Reserve Shifts to Tightening Cycle, Forward Guidance Plays a Role

On October 27, Nick Timiraos reported that when Waller took office, the Federal Reserve was transitioning to a tightening cycle, and historical experience indicates that forward guidance plays a crucial role at this time. Forward guidance is generally considered to have originated during the ultra-loose monetary policy period of 2008-2009, when the Federal Reserve relied on this tool as interest rates hit the zero lower bound. However, the history of forward guidance can be traced back to 1999. At that time, Federal Reserve officials aimed to retract the rate cuts made in 1998 while avoiding market surprises due to insufficient communication. In May 1999, the Federal Reserve issued a policy statement for the first time after a meeting where interest rates were kept unchanged, followed by a rate hike six weeks later. The meeting minutes indicated that officials recognized the possibility of a rate increase and sought to guide market expectations to avoid misinterpretation of policy intentions.
